Hedging using forward rates:
Assume the hypothetical spot rate between the JPY and USD was 101.25 JPY per USD. Suppose you are purchasing 2000000 JPY worth of microprocessors deliverable (product and payment) in 3 months with the contract set up between you and your supplier on Friday. How much is that shipment worth in USD. Assume that you want to hedge against exchange rate risk, and go to the bank. The financial specialist at the bank gives you the official 3 month forward rate at 101.18 JPY per USD. What does that imply for your payment to the bank in 3 months?
Problem 4
A Saudi company has bid for an export order to a customer in
the U.K. That order would generate a cash flow of £5 million in
three months.
Currently, the spot rate is SAR4.70/£ and the three-month
forward rate is SAR4.68/£.
The company's CFO wants to hedge this FX exposure, and he
has asked you to help him determine whether it should be with a
forward or with an option, considering that the company faces
two sources of uncertainty:
. The uncertainty related to the export order, which it may or
may not receive
. The uncertainty related to the exchange rate between the
SAR and the £ in three months
Forward
4. If the company hedges with a forward, what would
happen now? Specifically:
. What would the position be?
• What would the exchange rate on the forward be?
. Would there be a cash flow?
Buy £ forward or Sell £ forward

Cash Flow Yes or No
5. A U.S. firm expects a receivable (cash inflow) of €1,000,000 in six months. The current exchange rate is $1.125/€. Firm wants to sell euros in six months (to convert the inflow into dollars). Consider 3 possible spot prices in six months. 1. $1.195/€ 2. $1.100/€ 3. $1.025/€ What kind of option, put or call, is appropriate to hedge with? In each scenario, what is the total amount of the firm's NET receivable? NET receivable implies you should consider the receivable as well as the hedging costs of buying the option. (Assume an option exercise price of $1.130/€ and option premium of $.016/€) | 1. 2. 3.
